Following record-setting gains earlier this year, the S&P 500 (SNPINDEX: ^GSPC), Nasdaq Composite (NASDAQINDEX: ^IXIC), and Dow Jones Industrial Average (DJINDICES: ^DJI) have shown some instability in recent weeks - leaving many investors unsure about the path forward.

Meanwhile, CNN's Fear and Greed Index - which tracks investor sentiment through various market signals - has stayed in the "fear" zone for most of June.

Even Wall Street professionals disagree on whether an AI bubble exists or if further growth lies ahead. Although investing legend Warren Buffett cannot forecast the future, he recently shared a brief warning - and history indicates investors should heed it.

Investors may be taking on unnecessary risk

In a CNBC interview at Berkshire Hathaway's yearly gathering earlier this year, Buffett compared the stock market to a church with a casino next door. The church stands for his long-term approach, while the casino reflects short-term bets on volatile stocks.

He added a caution, observing that "we've never had people in a more gambling mood than now," as increasing numbers chase risky short-term plays.

History backs Buffett's point. Overvalued stocks can climb briefly on hype, yet those levels rarely hold over time. Purchasing such stocks at peak prices carries high risk, since they often suffer most in a downturn or recession.

In the dot-com era, for example, many tech firms hit new peaks only to fall sharply afterward. Despite high valuations, they lacked strong bases and numerous failed when the bubble burst.

Worries are rising that stocks appear overpriced today, and Buffett's preferred gauge is flashing alerts.

Known as the Buffett indicator after he used it ahead of the dot-com collapse, this measure compares total U.S. stock value to GDP. A higher figure points to possible overvaluation, and in a 2001 Fortune interview Buffett warned that investors are "playing with fire" near 200%.

As of this writing, the Buffett indicator has exceeded 233%, its highest reading ever.

What investors can do right now

No single indicator is flawless, so a decline is not assured. Still, preparation helps, and investors can take two main steps to safeguard holdings: focus on quality firms with strong fundamentals, and remain invested during dips.

Businesses with solid bases - including sustainable models and capable leaders - tend to endure and grow. Top stocks also trade at fair or below-market prices, since inflated ones often lag.

Next, a long-term mindset matters. Buffett has long favored buy-and-hold, noting his preferred period for strong stocks is "forever." The S&P 500 has delivered total returns above 758% over the past 20 years (through mid-2026), showing that staying invested beats trying to time moves.

No one, including Warren Buffett, can predict the market's level in a year or two. Yet with many stocks appearing overvalued, choosing quality companies with lasting potential will help weather any volatility.
