Long-term projections reach new highs

The S&P 500 has delivered average annual earnings expansion near 6.5 percent since 1989. Current estimates call for combined earnings expansion across index constituents to average 25.5 percent over the coming five years. This marks the highest reading observed since records began in 1995.

Such forecasts may stem from expectations that artificial intelligence will drive substantial productivity gains across enterprises. A comparable surge in projections occurred during the late 1990s as internet adoption promised broad efficiency improvements.

Elevated growth assumptions have produced the highest share of buy recommendations among S&P 500 companies on record. Buy ratings accounted for 59.5 percent of all analyst opinions as of late May. This exceeds any level tracked since 2010.

Buy ratings also climbed ahead of the dot-com peak, though disclosure rules introduced in 2002 altered incentives. Similar spikes preceded market declines in 2018 and 2022. Investment manager Tobias Carlisle notes that five-year growth estimates prove inaccurate most often when they reach extremes, functioning more as a sentiment gauge than a reliable prediction.

Exercise caution amid widespread enthusiasm

Record optimism does not preclude further market advances. Still, equity prices rest on assumptions about future performance. Sustained gains require results to surpass those assumptions and for projections to keep rising. This dynamic explains why shares sometimes decline after a company tops quarterly forecasts.

Surpassing lofty targets proves especially difficult. Warren Buffett captured the prudent approach in his 1986 shareholder letter: investors should remain wary when others grow enthusiastic and act boldly only when others turn cautious. With projections far above historical norms, little caution appears evident among analysts.

Markets can extend gains even under optimistic conditions, as seen after Buffett's remarks when the index rose more than 16 percent before a sharp drop. Investors benefit from focusing on companies priced at a clear discount to anticipated earnings growth, creating a buffer if projections fall short.
