Jerome Powell endured one of the most contentious periods as Federal Reserve chairman. He encountered intense political demands from President Donald Trump, including a criminal probe into renovation expenses at Fed facilities. These pressures prompted Powell to remain on the board of governors and continue voting in the FOMC after his term as chair concluded last month.

Powell's handling of the political demands earned him the JFK Profile in Courage Award from the Kennedy family this year. In his remarks upon receiving the honor, he cautioned about a significant danger to financial markets that investors must not overlook.

The Fed's credibility could be at risk

Congress created the Federal Reserve in 1913 to shield its decision-makers from political sway. Important safeguards feature 14-year terms for board governors along with staggered appointments so members serve across multiple administrations. Nominees require Senate confirmation, much like Supreme Court justices. The Fed also holds authority to pursue its dual mandate without interference from Congress or the executive branch.

Yet political interference is increasing. Powell represents just one case. The Trump administration also brought legal action against Federal Reserve Governor Lisa Cook over alleged mortgage issues. Trump indicated her conduct justified removal from the Fed.

President Trump has openly expressed his preferences for Fed actions, criticized officials who differed with him, and sought to oust them when possible.

Powell cautioned that a politically pressured Federal Reserve would harm the public and economy. "If any administration finds a way to remove Fed officials over policy differences, then future administrations will do so as well," he stated while accepting the Profile in Courage Award. "The public would lose faith that the central bank will make decisions based only on what's best for all Americans."

Such developments carry serious implications for consumer confidence, economic activity, and financial markets.

What happens if Trump continues to pressure the Fed?

After appointing Kevin Warsh as the new chairman, Trump has signaled his desire for lower interest rates. Warsh would likely concur that cuts are unwise amid rising inflation from supply disruptions tied to the Iran conflict. Warsh previously stressed the dangers of inflation and noted during his Senate hearing that the Fed delayed rate hikes too long in 2021 and 2022.

If Warsh and other FOMC voters yield to political demands instead of following the dual mandate, the outcome could include greater price instability and elevated unemployment. This would also heighten investor uncertainty about future Fed moves, a concern already amplified by two policy choices Warsh is weighing.

The result may be reduced confidence among consumers and investors. When the bull market encounters both factors, sustaining levels near record highs will prove difficult for the S&P 500. Capital could shift from equities toward safer holdings. Yet without trust in the Fed or clarity on its response to pressure, bonds might also weaken. Real assets and precious metals could appear more appealing.

Politicizing the Fed could prove highly damaging to financial markets. Fed members have so far resisted Trump's demands, but he shows no sign of easing his push for lower rates. Most investors assign little chance to rate cuts over the next year, even with the new chairman in place, indicating limited odds that Trump can force compliance. Investors should still monitor the risk and adjust portfolios for a higher-for-longer rate environment.
