CEFs stand out because their substantial payouts offer the clearest path to achieving financial freedom.

I speak from direct knowledge: CEFs' generous income flows once enabled me to exit a job that no longer suited me, explore new places, and choose my own living arrangements. That experience prompted me to start my CEF Insider service, guiding fellow investors toward these vehicles' impressive income capabilities.

Here we examine a standout holding from the service to understand how it generates its elevated payout stream (currently 10.5%). We then compare it with another CEF that appears attractive at first glance yet hides notable weaknesses behind its scale and well-known manager.

CEFs Convert Portfolio Results Into Strong Payouts

CEFs generate robust income through a clear yet distinctive method: they target a specific category of assets, such as equities, fixed income, real estate trusts or similar instruments, and distribute the majority of gains back to investors via regular dividends.

Certain CEFs add leverage to boost results, while others rely on options-based tactics.

These approaches produce an average CEF yield of 8.7% at present, with our CEF Insider holdings slightly higher at 9.1%. Such levels mean investors can reach a target like $100,000 in annual income with far less capital than required by a standard S&P 500 tracker (currently around 1%):

Remember that the broader market's 1% yield continues to decline amid rising share prices, as yields and prices move inversely. This makes a CEF focused on familiar S&P 500 names and converting those results into dividends especially valuable for anyone seeking steady passive income at moderate risk.

That assessment holds true, leading us to the first fund under review.

USA: Proven 10% Payer Executing Its Strategy Effectively

The Liberty All-Star Equity Fund (USA) delivers the 10.4% yield noted above while posting 11.7% annualized returns over the past ten years. These figures reflect market-price performance rather than net asset value per share, a key distinction for CEFs that we will revisit shortly.

USA essentially passes its returns directly to shareholders as dividends, creating an attractive option for income-oriented investors who want S&P 500 exposure without managing sale timing.

Its distributions have also risen 25% during the same period.

Strong and Expanding Payouts From This Return Converter

The results stem largely from solid NAV performance (shown in orange). The figure fluctuates because USA links its dividend to NAV results, targeting a 10% annual distribution paid in four equal quarterly amounts of 2.5%.

NAV matters additionally because a CEF's net asset value and market price can diverge, producing discounts or premiums. USA currently trades at a 12.5% discount to NAV, well below its five-year average of 0.9%.

This represents an attractive valuation for a fund with this track record, particularly given its minimal leverage of roughly 5%.

USA demonstrates CEFs operating at peak efficiency, and many peers achieve similar results with strong income. Yet not every CEF succeeds. A recently launched vehicle from a prominent investor illustrates one we prefer to sidestep.

Scale and Manager Profile Conceal PSUS Weaknesses

The fund in question is Pershing Square USA (PSUS), managed by billionaire investor Bill Ackman. We analyzed PSUS in detail in a May 14 Contrarian Outlook piece.

Longer-term investors likely recognize Ackman as a contrarian value manager whose high-profile corporate challenges have drawn global attention.

His 2012 short position in Herbalife (HLF) ended unfavorably, though his pressure helped turn around Chipotle Mexican Grill (CMG). Engagements with Valeant Pharmaceuticals (VRX) and Canadian Pacific Kansas City (CP) produced mixed outcomes.

Ackman introduced PSUS in April, marking his entry into the CEF space. Despite his reputation, results have disappointed.

Sharp Drop Amid Market Strength

PSUS's market-price return (purple) has lagged the S&P 500 (orange) sharply since late April. The fund has fallen 24% since inception.

The absence of any dividend, a feature we require from CEFs, adds to the concern.

Those familiar only with Ackman's hedge-fund success may find the weak start puzzling, yet it aligns with patterns seen across the CEF universe.

Ackman gathered $5 billion, briefly ranking PSUS among the five largest CEFs globally. (The largest remains Sprott Physical Gold [PHYS] at $15.5 billion in assets.)

PSUS's size contributes directly to its challenges.

Five billion dollars is substantial, yet far below the $25 billion target Ackman originally outlined in 2024. The smaller final amount still proved excessive for effective management.

PSUS's total NAV return since launch stands near negative 2.5%, trailing the S&P 500's 3.6% gain over the same span.

Investors appear dissatisfied, and the fund's size and visibility mean many hold positions. This dynamic explains the steep market-price decline, as selling pressure outpaces NAV movement and creates a wide 22.7% discount.

PSUS remains a top-10 CEF by market capitalization, yet it also ranks as the ninth-most-discounted fund currently.

Without steps from Ackman to narrow the gap, the discount could widen further. Until meaningful improvement occurs, we continue to avoid PSUS at CEF Insider.

Constructing a $2,425 Monthly Income Stream Using Only 5 Funds

Another CEF advantage lies in their ability to deliver dependable monthly dividends without interruption.

We achieve these regular payments while preserving high yields. The five monthly payers we favor currently average 9.7%.

That equates to $9,700 annually per $100,000 invested, or $808 each month.

With a $300,000 portfolio, the same approach generates $29,100 yearly, or $2,425 monthly.

Additional capital appreciation potential exists due to the funds' wide discounts to NAV.
